Sole Proprietorship vs. LLC: At What Revenue Mark Should You Make the Switch?

In the world of business, a lot of people start as sole proprietors before switching to an LLC. This is just simple practicality.

As a startup, the last thing you want is to rush into complicated legal structures and extra administrative costs, only to find you’re not generating enough revenue to justify them. It’s better to take things slow: to test your business model and, once the business becomes more serious, make a far smoother transition.

But at what revenue mark can a business be called serious? Every industry is different, of course, and what might seem like a strong revenue mark in the retail industry might be a little less impressive in an industry like software or finance. What you need is a generalistic view of business growth, and a clear guide on making the switch at the right time.

The Switch Itself

Before we get into revenue thresholds, then, let’s first look at the switch itself, and how you can ensure it’s a success. The first thing to note – and one of the things that many companies overlook in the hustle and bustle – is that your insurance will need to change.

As a sole proprietor, it’s likely you were leaning on more basic business insurance – something that could protect you if you were faced with a claim or accident, but wasn’t too extensive for smaller operations. One of the main benefits of being an LLC is liability protection, of course, with your personal assets usually protected, but that doesn’t mean you can afford to ignore insurance coverage altogether or overlook potential risks.

On the contrary, LLC insurance could be the safety net that could save you from financial disaster if things go south. Blows like lawsuits, property damage, and employee disputes can all still work to put your business on the edge, and with those risks being particularly common amongst small companies, it would be very uncommon if you didn’t experience at least one.

It’s also important to note your finances, and specifically how separated they need to become. Another major mistake new LLC owners make is continuing to treat the business like an extension of their personal finances. As a sole proprietor, that blurred line is fairly common, especially in the early stages when the business might simply be operating from a personal bank account.

Once you become an LLC, though, that approach can create serious problems. The whole point of forming an LLC is that the business becomes its own legal entity, meaning its finances need to reflect that separation.

Business bank accounts, dedicated bookkeeping systems, and clean accounting records all become essential, as without them, you risk undermining the legal distinction between yourself and the company, ultimately weakening the liability protections an LLC is supposed to provide, thus exposing your personal assets to potential claims.

The Revenue Mark

Those are a couple of things you need to remember if you don’t want to waste time and money during the transition. Now, what about the revenue mark you need to reach in the first place? Really, you should be aiming for consistency rather than a specific number.

A business that brings in strong revenue for a single month is very different from one that has proven it can generate reliable income over the course of a year. That said, many small business owners begin seriously considering an LLC once profits start becoming substantial enough that the financial and legal risks feel more real.

For some, that might be around the point where the business is comfortably replacing a full-time salary. For others, it might come much earlier if the industry itself carries higher liability risks. A freelance designer working from home, for instance, might be able to remain a sole proprietor far longer than someone running a catering company or an e-commerce store that handles huge volumes of customer transactions.

In essence, growth trajectory matters just as much as raw revenue, so while there’s no universal number that instantly transforms a side hustle into a ‘serious’ business, there is a tipping point – a moment that tells you that your business has reached a point where mistakes or any kind of operational problems could have meaningful consequences for your personal finances.
